Posting an attached image within a post...

Can anyone explain to me how to do this? I feel like an idot putting links all over my posts. I've tried the image button in the upper toolbar, but that just provides me with a link to my file/image...

Only Moderators and certain other privileged users are allowed to attach images to their posts. 99% of all users must seek hosting on a seperate site to get their images to show here.
